← Interpret accounting information

The four-step answer that fits every part (every paper)

Meaning → reason → link → consequence. Write it in that order and nothing gets missed.

The pattern

  • MEANING: convert the measure into plain words with a dollar comparison.
  • REASON: one cause for the trend, taken from the resource, specific to this entity.
  • LINK: how it connects to another measure the paper has given you.
  • CONSEQUENCE: what happens to the business next, followed one step further than feels necessary.
Exam-style Liquid ratio 4.56:1, but the age of receivables is 46 days Why should the owner be cautious about being able to repay immediate debts? MEANING: 4.56:1 means $4.56 of liquid assets for every
of current liabilities — apparently very strong cover. WHY MISLEADING: the liquid assets are mostly accounts receivable, and customers are taking 46 days to pay — well beyond the 30-day terms. LINK: the cash is not available when the liabilities fall due, so a strong ratio coexists with a cash shortage. CONSEQUENCE: the business may miss supplier payment dates, lose prompt-payment discounts or credit terms, and need an overdraft it pays interest on. ✓ The ratio is a snapshot of amounts, not of timing. Naming that gap is the Excellence move in every liquidity question.
