Interpreting an annual report for an external user (internal)
Internal 5 credits Formal report Profitability Cash management & liquidity Specific interpretation External usersThe standard names a fixed FORMAL REPORT structure: an introduction stating the user's needs and the entity's key economic activities, profitability, cash management and liquidity, ONE specific interpretation section that matches the external user you chose, and a conclusion. Achieved recommends; Merit gives reasons for the recommendation; Excellence covers the report's limitations and justifies the recommendation.

The user categories and the report's required parts, straight from the standard.📖 Terms the schedule grades you on
5 terms- Reporting entity
- An entity as defined in the Financial Reporting Act 1993 — the report must be based on a CURRENT annual report from a real one.
- External user
- One of four named categories: a shareholder/potential shareholder, an interested employee/potential employee, an interested consumer, or an interested community group.
- Specific interpretation
- The ONE section tailored to your chosen user — market analysis, employee discussion, environmental/sustainability analysis, or community involvement.
- Wider economic activities
- The entity's broader operating and market context — Excellence-level interpretation sets the figures against this, not just against last year's numbers.
- Limitations of the report
- What the annual report cannot show this user — it is historical, one entity's figures without direct competitor comparison, and one year's snapshot.
2 The formal report structure
Five parts, in this order, every time. What each part must contain
- INTRODUCTION: the named user's needs, and the entity's key economic activities.
- PROFITABILITY: interpreted to meet THIS user's needs — not a generic ratio dump.
- CASH MANAGEMENT AND LIQUIDITY: interpreted to meet this user's needs.
- SPECIFIC INTERPRETATION: the ONE section matching the user category chosen.
- CONCLUSION: a recommendation, graded by reasons, limitations and justification.
The ratio list
A report that computes twelve measures and interprets none scores lower than one that takes four measures the whole way through to a decision meaningful for THIS user. Depth, and following the five-part structure, beats coverage in this standard.3 Choosing the user, and the section that follows from it
Pick the user FIRST — it decides your specific section and reshapes how you interpret profitability and liquidity too.| External user | Specific interpretation section | What it covers |
|---|---|---|
| Shareholder / potential shareholder | Market analysis | Position, performance and prospects relative to competitors and the wider market |
| Interested employee / potential employee | People and/or employee discussion | Staff numbers, remuneration, training, safety, job security implied by performance |
| Interested person/community group (environment) | Environmental and/or sustainability analysis | Environmental impact, resource use, sustainability initiatives and targets |
| Interested consumer / community group | Community involvement | Sponsorship, local employment, community programmes, social contribution |
Even the compulsory profitability and cash-management sections should be framed around what THIS user needs to know — an employee reads a falling profit margin as a job-security signal; a shareholder reads the same figure as a return signal.
4 Interpreting profitability
Compulsory for every user — but frame the meaning around THEIRS.Five sentences per measure
- The measure and the figure, both years.
- What the figure MEANS in plain words ("a return of 12 cents for every dollar invested").
- A reason for the trend, taken from the entity's own information (chair's report, notes, segment data).
- A consequence for the entity, followed one step further than feels necessary.
- What it means for THIS user's decision — buy, work here, support, avoid.
5 Interpreting cash management and liquidity
Also compulsory — profit on paper is not the same as cash to pay bills. Worked Reading a receivables and liquidity shift together Age of receivables rose from 32 to 51 days; the current ratio held steady but the liquid ratio fell. MEASURE: receivables now take 51 days to collect, up from 32 — 19 days slower. MEANING: the entity is waiting almost three weeks longer, on average, to turn a sale into cash. REASON (from the resource): the chair's report notes a new trade deal with a major customer on 60-day terms. CONSEQUENCE: cash tied up in receivables rather than available — which is why the liquid ratio fell even though the current ratio (helped by rising inventory) looked stable. FOR THIS USER: a lender should treat the stable current ratio with caution, since the liquid ratio shows the real cash-cover position has weakened. ✓ One ratio moving while a related one holds steady is the strongest kind of finding — it shows you read the two together instead of quoting each in isolation.6 Achieved → Merit → Excellence
| Grade | Standard wording | In practice |
|---|---|---|
| Achieved | Prepare a report... conclusion makes a recommendation | All five parts present; interpretation is correct; conclusion recommends an action. |
| Merit | In-depth: interpretation LINKED to other information; conclusion gives REASONS | Interpretation draws on narrative disclosures (chair's report, notes) as well as the numbers; the recommendation is explicitly derived from the interpretation. |
| Excellence | Comprehensive: interpretation set against WIDER ECONOMIC ACTIVITIES; conclusion covers LIMITATIONS and JUSTIFIES the recommendation | Figures are read against the entity's market/industry context, not just last year; the conclusion names what the report cannot show this user and still defends the recommendation. |
Practice
Recall it first, then use it — testing yourself builds the memory, where rereading the notes above only feels easier.
Recall and application shuffled together — you have to work out what each item wants before you can answer it, which is the part the exam actually tests. Both kinds feed the same spacing schedule, so anything you miss comes back sooner.
Say the answer out loud before flipping — that attempt is where the learning happens, even when you get it wrong.
